Margin Compression and Component Costs Axon’s gross margins are currently caught in a tug-of-war. The Software and Services segment commands excellent gross margins (historically ~73%), but the Connected Devices segment operates at a much lower margin (~42% to 48%). In Q2 2026, consolidated adjusted gross margins hit 62.9%, but this was artificially inflated by a one-time $47 million tariff refund. With global memory component costs escalating and the company working through its cheaper, existing supply The Street, Axon will face acute pressure on hardware margins in Q3 without the buffer of tariff rebates. If the company fails to scale margins back up in Q4 as promised, the market will likely penalize the stock further.

The “DeFlock” Surveillance Contagion While Needham’s analysis successfully defended Axon from direct ALPR fallout, the broader risk of a public backlash against police surveillance technology remains a lingering threat. As seen in Asheville and Cleveland, civic pushback against blanket surveillance is gaining legislative teeth MountainX. Axon’s ultimate goal is to connect drones, real-time cameras, and AI into a single dispatch interface. If municipal governments begin freezing budgets for integrated surveillance due to civil liberty lawsuits or public outcries, Axon’s primary sales pipeline could face unforeseen friction.

For a company generating ~$3 billion in annual revenue, an SBC bill approaching $600 million is an aggressive drag on intrinsic per-share value.

Open Question: Can Q4 Deliver the Promised Free Cash Flow? Management has staked its credibility on generating $450 million in Free Cash Flow for the full year of 2026 BigGo Finance. With Q2 2026 printing negative FCF due to heavy inventory investments, Axon is entirely reliant on flawless execution in the fourth quarter to meet this guidance. The open question for the remainder of the fiscal year is whether Axon can smoothly convert its bloated inventory into contracted hardware deliveries, or if supply chain friction will force a costly miss on cash generation.
